I'm not sure does this belong in this forum but anyway:
Do I need or is it recommended to format harddisk or can I just install Windows XP on Windows ME?
You can do this using WinXP home edition. However, like you suspected, it's not recommended. Upgrade installs involve more risk that some applications might not work correctly or like their new environment too well. It's always best to format and install a clean load of the OS. That way, you can be sure that drivers and system files are properly registered.
Yes, that's my bad! I got it mixed up. It was the fact that you can't go from Windows NT/2000 to WinXP Home Edition. Thanks for the slap in the face, I needed that!
