I have raised the functional level of my domain and forest to 2003. However when I run the dsquery user -inactive command I never get any results? It does appear to run but does not return anything.

Yes it is. Could it be because the only dc was upgraded to 2003 from 2000? I am due to do a dcpromo on a new 2003 server I have put in recently maybe then it may work?

The query has now begun to return results. It must only start to record the actual data after the raising of functional level and not look retrieve data retrospectively.
