Fixed it.
Apparently its an issue of tightened security with Srv 2K3 SP1
you need to give read access to Network Service group to the WUSyncSvc.exe file and to the following directory
C:\Inetpub\wwwroot\autoupdate\administration\shared

providing your PDC was set up right by default it should have been set to act as the time server.
If not take a trip to microsoft website and do a search for time services and net time, you will find it fast

always apply GPO settings to the lowest possible container in the heirachy...

actually my boss wants me to have complete control over the server minus access to one very specific directory...
i do all of the GPO settings, backups, user accounts, managing SUS and other patching...etc etc
however i'm not always availlable so i want to delegate the user account to another...
If you just want to prevent access to specific apps and whanot the easiest way to do that would be with simple file perms...
in your example only grant user access (read and execute in your case) to that particular .EXE or the folder it resides in to users that you want to be able to run it.
