SUS Client Error - 80190197 Proxy Error

I am new to SUS. I installed a NEW SUS server with the latest version: SUS10SP1.exe (right???) This was supposed to prevent the proxy error. My clients are configured properly using the POLICIES registry entry and they are contacting the update server. Directories named for patches were being created at the following path, but NO FILEs ARE DOWNLOADED into the directories C:\ProgramFiles\WindowsUpdate\wuaudnld.tmp

The AUSTATE on the client is always "2" so perhaps the problem is just that they are not downloading due to the proxy error.

The windowsupdate.log shows the following transaction:

I've tried every setting in the Internet Explorer proxy settings, but then I found out that SUS doesn't use the IE proxy settings. So then I used PROXYCFG.EXE to set the following proxy setting for my test client. Our proxy server is on the same subnet as the clients. This setting should allow access to local servers (like

http://update)

without a problem.

PROXYCFG -p proxy-sf "<local>"

My SUS server is called UPDATE and a ping test works from the workstation. So does a download from the client

http://update/iuident.cab

After seting the proxy like above, the windowsupdate.log error is a little different and NO FOLDERS are created in C:\ProgramFiles\WindowsUpdate\wuaudnld.tmp:
