It is possible to setup a domain like setup using XP system which could then be used to act like a server?

No, Windows XP cannot promote it's self to become a domain controller.

You can put all the pcs in to a workgroup but none of them will have any prority over the others nore will you have a central place to store user names and passwords.

XP can act more server-like by configuring the properties in System Properties, Advanced, to emphasize background rather than foreground tasks.

Using this "Cool Tip" you can more easily manage Policy settings in the Workgroup: thread779-685048 as richyd noted, it cannot estabish itself as a DC, provide AD services, or act as a true server.
