It does point towards a dirty/scratched CD or a faulty CD-ROM drive. Try cleaning the CD the best you can and use a lens cleaning CD on your CD-ROM.
Microsoft may replace any CD that is damaged and unreadable.
If you have access to a second machine you might try to copy your CD and see if you have better luck with the copied CD.
