I use Windows Explorer to navigate on my PC (WinXP SP2). Similarly, I have lists of bookmarks to navigate around the web. This means two separate lists for navigation.

Is there any way to place links into Windows Explorer, so that I would have just one list, with both files and links. Hopefully, this can be done when using Firefox.

Anybody know if this is possible?

Yes you can do this. There are two ways.

1) Copy the links from your Favorites folder to the location that you want. Then when these are clicked on they will launch your default browser and open the page in question.

2) If you do not have any favorites you can set up an new shortcut. Open the folder you want these web links to be located in. Click on File > New > Shortcut. Enter the URL of the website you want the shortcut to point to i.e. > Click Next > Enter a name for the shortcut > Click Finish

You can also change the icon for the shortcut by right clicking on the shortcut and select properties.

Thanks. Your first method didn't work for me - when I right clicked in the right Window of Windows Explorer, the "Paste" item in the context menu was grayed out.

However, your second method worked just fine.
